Small-bay industrial

# How does small-bay industrial investing work?

Buy multi-tenant industrial with below-market rents, roll leases to market while controlling leasing costs, and sell the stabilized income to a passive buyer. Here is how to underwrite it.

By **Zach Roesinger**, Designated Broker, Roesinger LLCUpdated October 12, 2026[Share on LinkedIn](https://www.linkedin.com/sharing/share-offsite/?url=https%3A%2F%2Fwww.roesingercre.com%2Fresources%2Fsmall-bay-industrial-investing)[Post on X](https://twitter.com/intent/tweet?url=https%3A%2F%2Fwww.roesingercre.com%2Fresources%2Fsmall-bay-industrial-investing&text=Small-bay+industrial+investing&via=LandmanZachATX)

**Short answer:** Small-bay industrial is multi-tenant warehouse and flex space, usually in buildings under 50,000 SF with suites from roughly 1,000 to 10,000 SF. The value-add play is buying a building with below-market in-place rents, rolling those leases to market as they expire, and controlling tenant improvement, leasing commission and downtime costs. Done well, the NOI lift is capitalized at the exit cap rate, which is where most of the value is created.

## What small-bay and shallow-bay industrial actually are

Small-bay (also called shallow-bay or multi-tenant light industrial) means buildings divided into many small suites, each with its own grade-level or dock door, a small office, and a warehouse area. Building depths are typically 100 to 180 feet, clear heights 16 to 24 feet, and the tenant base is local: HVAC and electrical contractors, distributors, e-commerce sellers, service companies and light manufacturers. Flex is the cousin with more office finish; see our [flex-industrial guide](https://www.roesingercre.com/resources/what-is-flex-industrial?hsLang=en) for the distinction.

- **Suite size:** roughly 1,000 to 10,000 SF, sometimes up to 20,000 SF
- **Lease type:** usually NNN or modified gross, 2 to 5 year terms
- **Tenant credit:** mostly private, local businesses with personal guarantees
- **Buyers at exit:** private investors, family offices, 1031 buyers and a growing number of institutional aggregators

## Why small-bay is outperforming big-box in 2026

The industrial market split in two after the 2021-2023 construction wave. Most new supply was big-box logistics, while very little small-bay was built because land and construction costs make small suites hard to pencil. The result is a vacancy gap. A June 2026 white paper from [Mohr Partners](https://mohrpartners.com/white-papers/a-market-in-transition-industrial-real-estate-in-2026/) puts large logistics (100,000 SF and up) vacancy above 9% to 10% while small-bay under 50,000 SF stays below 5%. [CRE Daily, citing CoStar](https://www.credaily.com/?p=219115), reported small-bay under 100,000 SF at 6.4% versus 10.9% for the broader logistics sector, and an earlier [CRE Daily analysis](https://www.credaily.com/?p=212672) showed Q3 2025 vacancy of 5.2% for 10,000-50,000 SF buildings versus 11.5% for buildings over 500,000 SF.

Local supply still matters. The same CRE Daily coverage charted Austin as an outlier, with vacancy for 10,000-200,000 SF space near 18% after heavy speculative flex delivery. In Austin, the opportunity is concentrated in older, well-located infill buildings, not new suburban product competing on concessions. Our [Austin industrial market guide](https://www.roesingercre.com/resources/austin-industrial-market?hsLang=en) breaks this down by submarket.

## How to underwrite a small-bay value-add deal

### Mark-to-market

Build a rent roll that shows each suite's in-place rent next to a supportable market rent from recent comparable leases, not asking rents. The gap times the square footage rolling is your gross mark-to-market. Be honest about suites that are already at market.

### Rollover schedule

Small-bay leases are short, so 20% to 35% of the rent roll can expire in a given year. That is the opportunity and the risk. Map expirations by year and assume a renewal probability (often 60% to 75% for local tenants) instead of assuming every tenant stays.

### TI, leasing commissions and downtime

- **Tenant improvements:** paint, lighting, restroom refresh and office reconfiguration; small for renewals, larger for new tenants
- **Leasing commissions:** typically a percentage of total lease value, higher for new deals than renewals
- **Downtime:** months of vacancy between a tenant leaving and a new one paying rent, plus any free rent
- **Capital reserves:** roofs, HVAC units, paving and doors across many suites add up

### Return metrics

Track going-in cap rate, untrended yield on cost (stabilized NOI divided by price plus all leasing and capital costs), the spread between yield on cost and exit cap, DSCR and debt yield. Our [cap rate guide](https://www.roesingercre.com/resources/cap-rate-commercial-property-value?hsLang=en) covers the valuation math.

## Worked example: rolling below-market rents

Take a 50,000 SF South Austin multi-tenant flex-industrial building bought at $7,500,000 ($150/SF), with in-place NOI of $487,500, a 6.50% cap rate. In-place rents average $10.50/SF NNN. Assume market rent is $14.00/SF NNN and 30,000 SF (60% of the building) rolls over three years.

| Line item | Calculation | Amount |
| --- | --- | --- |
| Rent lift on rolling space | 30,000 SF x $3.50/SF | $105,000 |
| Stabilized NOI | $487,500 + $105,000 | $592,500 |
| Tenant improvements | 30,000 SF x $5.00/SF | $150,000 |
| Leasing commissions | 6% x (30,000 SF x $14.00 x 5 years) | $126,000 |
| Downtime | 15,000 SF x $14.00 x 4/12 | $70,000 |
| Total all-in basis | $7,500,000 + $346,000 | $7,846,000 |
| Untrended yield on cost | $592,500 / $7,846,000 | 7.55% |
| Value at 6.50% exit cap | $592,500 / 0.065 | $9,115,385 |
| Value created over basis | $9,115,385 - $7,846,000 | $1,269,385 |

The 105 basis point spread between a 7.55% yield on cost and a 6.50% exit cap is the margin of safety. Stress it: at a 6.75% exit cap, value is $592,500 / 0.0675 = $8,777,778, still about $932,000 over basis. If market rent is only $13.00, the lift falls to $75,000 and stabilized NOI to $562,500, so test the rent assumption hardest.

## Risks to price in

- **Tenant credit:** small businesses fail more often; underwrite credit loss and require guarantees and deposits
- **Management intensity:** many tenants means more calls, more turnover and more reconciliations; budget for professional management
- **New supply:** speculative flex nearby can cap your market rent and stretch downtime
- **Capital surprises:** roof and HVAC replacement can erase a year of rent lift
- **Debt:** short leases mean lenders size on in-place NOI, so loan proceeds are lower during the value-add period

## The exit: selling to passive buyers

The business plan ends by selling stabilized, mark-to-market income to a buyer who wants less work: a 1031 buyer, a family office or an aggregator assembling a small-bay portfolio. Those buyers pay for clean leases, documented market rents, recent capital work and a rollover schedule that does not stack expirations in one year. Stagger renewals before marketing. See our guides on [selling commercial property in Texas](https://www.roesingercre.com/resources/selling-commercial-property-texas?hsLang=en) and [1031 exchanges](https://www.roesingercre.com/resources/1031-exchange-commercial-property-texas?hsLang=en).

## Frequently asked questions

### What is considered small-bay industrial?

Generally multi-tenant industrial buildings under about 50,000 SF, with individual suites of roughly 1,000 to 10,000 SF, each with its own door and small office.

### Is small-bay industrial a good investment in 2026?

National data shows small-bay vacancy well below big-box vacancy because little new small-bay has been built. Results still depend on local supply, in-place rents versus market and how well leasing costs are controlled.

### How do you calculate value-add upside on a small-bay building?

Multiply the rent gap by the square footage that will roll, add it to in-place NOI, divide by an exit cap rate, then subtract the price plus TI, leasing commissions and downtime. Compare yield on cost to the exit cap.

### What are the biggest risks of small-bay industrial?

Tenant credit, turnover and management intensity, nearby speculative supply and capital items like roofs and HVAC spread across many suites.
